Companies therefore use leverage to make larger investments with additional borrowed funds than would be possible with equity alone.<\/p>\n<p style=\"font-weight: 400;\">The basic idea behind this is that investments can be scaled up more quickly using debt, provided that the return on the investment is higher than the cost of the debt.<\/p>\n<p style=\"font-weight: 400;\">The advantages of leverage are:<\/p>\n<ul style=\"font-weight: 400;\">\n<li>greater investment capacity despite limited equity capital<\/li>\n<li>potentially higher return on equity<\/li>\n<li>faster scaling of business activities<\/li>\n<li>more efficient use of capital structures<\/li>\n<\/ul>\n<p style=\"font-weight: 400;\">At the same time, financial leverage also entails risks:<\/p>\n<ul style=\"font-weight: 400;\">\n<li>fixed interest and repayment obligations<\/li>\n<li>increased financial burden amid weak business performance<\/li>\n<li>a higher risk of insolvency in the absence of revenue<\/li>\n<li>greater dependence on investors<\/li>\n<\/ul>\n<p style=\"font-weight: 400;\">A simple example:<\/p>\n<p style=\"font-weight: 400;\">If a company uses \u20ac1 million of equity and raises a further \u20ac1 million in debt, it can invest a total of \u20ac2 million. If this investment generates a high return, the share of profit attributable to equity increases disproportionately.<\/p>\n<p style=\"font-weight: 400;\">For start-ups, leverage plays an important role in their financing strategy, particularly when growth needs to be funded quickly.
